The focus appears to be on understanding the full scope of risk assessment, margin requirements, and collateral management practices employed by these financial titans.

Lending to hedge funds, specifically through prime brokerage services, has become an increasingly significant and highly lucrative revenue stream for Wall Street banks. This business offers a suite of services, from clearing and settlement to securities lending and financing, making banks indispensable partners for hedge funds seeking to amplify returns through borrowed capital. However, the symbiotic relationship also inherently links the banks’ balance sheets to the fortunes – or misfortunes – of their hedge fund clients, creating potential vulnerabilities in times of market stress.

Situational Awareness, a high-flying, AI-focused hedge fund led by the 24-year-old OpenAI alumnus Leopold Aschenbrenner, epitomized the recent speculative fervor in the tech sector. In less than two years, the firm amassed over $20 billion in assets, generating astronomical gains by placing highly concentrated, leveraged bets on a select few AI-linked stocks. This meteoric rise drew significant attention, not just for its impressive returns but also for its aggressive use of borrowed money, which can magnify both profits and losses.

The fund’s fortunes dramatically reversed during the intense tech sell-off in July. As the broader market retreated from its highs, particularly in high-growth technology and AI-related equities, Situational Awareness found itself on the brink. Facing steep and rapid losses, the San Francisco-based firm became the most prominent casualty of the market downswing. The crisis culminated in an emergency transaction, cobbled together in just 24 hours, which saw the fund forced to liquidate the majority of its stock holdings to Citadel, Ken Griffin’s hedge fund.

“It is to be expected that regulators would closely examine any funds that are high-profile, produce significant returns, or have particularly dramatic drawdowns,” Situational Awareness stated, acknowledging the probe. “We are a highly regulated business and will co-operate to the fullest extent with any regulatory request.” This response, while standard, underscores the heightened scrutiny that accompanies rapid growth and dramatic reversals in the hedge fund world, particularly when significant leverage is involved.

One individual close to the situation cautioned that the SEC probe is currently in the “information-gathering” stage, suggesting a fact-finding mission rather than an immediate enforcement action. Nevertheless, the very act of a subpoena to major banks in connection with a hedge fund’s near-collapse sends a strong signal across the market about regulatory concerns over risk management and interconnectedness.

Citigroup, Bank of America, Goldman Sachs, and JPMorgan all declined to comment on the matter, as did the SEC. In the aftermath of the emergency deal with Citadel, Aschenbrenner publicly accepted “full responsibility” for the events that led to the rapid losses. He announced that Situational Awareness would continue to operate and trade public equities but would fundamentally alter its strategy by no longer borrowing from banks to fund its speculative bets. This shift represents a significant strategic pivot, moving away from the high-octane, leveraged approach that fueled its initial success but ultimately led to its near-demise. It reflects a sobering recalibration of risk appetite in the wake of significant market turbulence.

Citadel acquired the distressed positions at an estimated 10 percent discount, as previously reported by the Financial Times. This discount highlights the urgency and distress of the situation, providing Citadel with a profitable opportunity to acquire assets at below market value. Earlier this month, Ken Griffin’s hedge fund informed its investors that it had already successfully offloaded more than 80 percent of the acquired portfolio through nearly 100 block trades, collectively valued at over $4 billion. This rapid unwinding demonstrates Citadel’s prowess in managing large, complex portfolios and capitalizing on market dislocations, while also showing the immediate liquidity impact of such a large distressed sale.
